| title | THE 80/20 RULE – PARETO’S PRINCIPLE |
| body |  Today, I want to review a basic mental heuristic that I learned in college but has helped me immensely me ever since. Sometimes this mental shortcut is referred to simply as the 80-20 rule, but is more formally known as “Pareto’s Principle”. Simply put, Pareto’s Principle states that, for many events, roughly %80 of the effects come from %20 of causes. Pareto’s Principle The original study that Vilfredo Pareto conducted was in Italy, 1906. The study began with a strange observation in Pareto’s garden, where he found that %20 of the peapods in his garden contributed to %80 of the peas. He then decided to take this one step further and had observed an astonishing statistical measure where %80 of land in Italy was owned by only %20 of the people. This sort of distribution was not ‘normal‘ at all but was really quite freakish. Pareto went on to study the distributions of wealth amongst society. Pareto gathered data regarding income and wealth from Switzerland, Germany, Britain, Prussia, Saxony, Ireland, Italy, and Peru. What he found was striking – society was not a “social pyramid” with gradual differences between the richest and poorest in society. He found that there was a huge mass of people on the bottom of the wealth chart and a very thin sliver of individuals with most of the money at the top. Needless to say, his findings were incredibly disheartening. He found that inequality in income and wealth was drastic and only getting worse – and this was in 1906. Furthermore, Pareto even went to the extreme lengths of claiming that “Democracy is a fraud“. Pareto spent the rest of his life trying to right this wrong. He opened the “Laussane School” in order to help the impoverished youths of his country and published numerous books and statistical concepts that are still used today. For me, Pareto was ahead of his time. He ended up bumping heads with the Italian government for telling such tales of inequality and was deemed a fascist. Today, we see more clearly than ever that Vilfredo Pareto’s analysis of the disparities in wealth was right – with more than %50 of the wealth being held by %1 of the individuals at the top. Examples of the 80/20 Rule Besides the dreary conclusions about inequality in wealth and income – the 80-20 rule is useful in determining many other phenomenon in life. Below are several real-life examples that you may relate to: Why %20 of the people in a group project do %80 of the work Why %20 of the employees at a company are responsible for %80 of the growth Why %20 of the customers generate %80 of the sales Why %20 of products in a store generate %80 of the sales Why %20 of the population controls %80 of government policy Why %20 of software bugs cause %80 of the issues raised Why %80 of complaints come from %20 of the customers Why %20 of your teachers/professors teach you %80 of the things you know Why we complete %80 of our work in %20 of the day Why %80 of healthcare is used by %20 of the patients Why %20 of your activities will account for %80 of your results That last one is the most compelling one to me. Understanding that a %20 change in your action will yield a %80 change in your results in life. These examples might not be completely relatable to you in your specific situation, but try your best to see how you can apply this mental heuristic to your own life. For me, Pareto’s Principle has been absolutely key in shaping my mindset today. Why It’s Useful Once you understand that the 80-20 rule is an abnormal distribution of desired results, you will begin to understand how you can leverage this principle for your own selfish needs. In terms of increasing your income: If you are working on a team of 20 people, then it will be critical that you differentiate yourself from the group by being the top performing %20 of people – the top 4 people. Being average just won’t cut it in life. Once you have established yourself as a high performer (in the top %20), you will stand out from the crowd and be first in line for promotions, raises, and opportunities. In terms of cutting your expenses and increasing savings: If you take the time to track your budget and expenses, you will begin to see that most of your disposable income (after taxes/housing/transportation) goes to the same 2-3 categories. Those 2-3 categories might be food, clothes, child-care, vacations, lifestyle choices, healthcare costs, music festivals, and other vices – like drugs, weed, or alcohol. For me, %80 of my disposable income is spent on savings, food, and technology/video games. In terms of income, wealth, and investing: If you invest intelligently and spread your net worth across several asset types, you will find that %80 of your gains/losses come from %20 of your assets. Maybe you made (or lost) a huge sum of money while investing in Bitcoin. Or maybe you realize that more than %80 of your wealth comes from less than %20 of your activities – like your job. I know in my personal investment portfolio, more than half of my overall gains came from two of my best stock picks – Nvidia ($NVDA) & Twitter ($TWTR). — So, figure out how you can leverage “The 80-20 Rule” (Pareto’s Principle) to work for your specific situation in life. You only need to focus on %20 of your life to get a %80 change. | body | I don't think people realize how bad things can get because they've been good for so long. This is going to be much worse than a recession, unless we start a new war we're going to have a depression. If you can buy gold that may help, silver may be even better. Having some skills to barter with will certainly be of value. I don't see any hiding from this though unless you live in a forest. |

| body |  Do you have $20 to spare? Are you interested in starting your investing journey? If you answered yes to both of these questions, then let me share my #1 $20 investment for investors that are just starting out! In my last article, “DONT Save After Spending, DO Spend After Savings“, I mention that if you invest $20 a month over a lifetime (75 years) with a %9 rate of return, then you will end up having ~$1,700,000!  This begs the question; what investment yields at least a 9% return every year? Well, the S&P 500 stock index (a basket of the 500 biggest public companies) returned an average of %11.69 from 1973 to 2016. If you want to invest in a stock that follows the S&P 500, I would recommend looking into an ETF called “SPY” which mimics the S&P 500’s performance. However, if you want an even better-performing index fund than the S&P 500, then I would suggest The Motley Fool 100 Index (ticker symbol: TMFC)  [[[[[**************THE MOTLEY FOOL 100 INDEX (TMFC)***************]]]]] First of all, for anyone who does not know about The Motley Fool, you are missing out on some of the best stock analysis out there. Besides having opinionated stock advice on their website, fool.com, ‘The Fool’ (as they refer to themselves) has some of the best podcasts available about the Stock Market. The motto at ‘The Fool’ is ‘help the world invest better’ – and that they do. Besides being a huge fan of The Motley Fool and all of their free content, they have definitely educated me about fundamental investment philosophies that I wouldn’t have learned anywhere else. The idea of having a minimum holding period of 5 years, the idea that the CEO/founder of a company is just as important as the financials, and the idea that company culture is a key component when picking stocks, have influenced my own personal investment strategy greatly. It’s needless to say, The Motley Fool has probably helped thousands of people invest better. So, what is The Motley Fool 100 Index – TMFC? Simply put, TMFC is an index fund that tracks the Motley Fools best 100 stock ideas across all of their stock services. It is literally a gift from The Fool that allows beginning investors to get instant diversification and access to most of their best ideas! With a price of $TMFC being under $20, currently $18.59, it is a great starting point for investors that are just starting their investment journey. [[[[[****************WHY AN INDEX FUND IS GOOD FOR BEGINNERS***************]]]]] I don’t typically advise my readers to invest in index funds as I think most of us would be better off buying and holding stocks of promising companies over long periods of times. The problem with buying individual stocks is that people are not diversified and susceptible to what is called “specific risk” – the risk that comes with investing in a single company or a group of companies that are similar (like buying only airline stocks). Buying an index fund is like buying a basket of stocks. TMFC, for instance, is a basket of a 100 different stock that brings instant diversification and removes any potential ‘specific risk’. The Motley Fool brings a nonconventional – dare I say, contrarian – point-of-view when it comes to stock analysis. They transform complicate financial analysis into practical advice for your average person. They do what the educational system has failed to do – teach financial literacy. For people that are not familiar with financial statements, market caps, traditional valuations, different types of stocks, P/E ratios, GAAP vs non-GAAP analysis, and other confusing ass terms, index funds are a perfect starting place. When it comes to index funds, the professionals do all of the analysis required for stock-picking, and the professional in this case are capital ‘F’, Fools. [[[[[*****************DOLLAR COST AVERAGING****************]]]]] Dollar Cost Averaging is exactly what it sounds like, it is the process in which you automatically and systematically invest a set amount of money over a long period of time. I provided an example of this concept at the beginning of this article. Too often, beginner investors think investments must be a binary decision where they invest a huge sum of money into a single asset (like Bitcoin…) and are devastated when the price of that asset goes down. Avoid the potential disaster and slowly build up to a portfolio over time. For example, if you have $1000 to invest right now, I would suggest that you don’t put all $1000 in at the same time. I would invest the $1000 in $100-250 increments over a few weeks/months. That way if the asset price goes down in value, then you will be able to buy the same asset at a lower price. In the reverse scenario, if the stock price goes up, you were able to capture a part of those gains with your initial investment. Figure out what system works for best for your specific situation. And remember, something is always better than nothing – $20 per month can change your life. Investing $20 a month at %9 interest over 75 years can turn into ~$1,700,000. This trend of a low savings rate is only getting stronger with the personal savings rate decreasing from a high of %5.9 in Jan’16 to a dismal %3.2 in Jan’18. The trend of a declining personal savings rate can be attributed to many things: (1) Stagnant wages since the 2008 financial crisis (2) No incentive to save as standard bank interest rates on savings accounts is a pitiful%0.01 (3) Insane amounts of student loan debt (4) The need to purchase lifestyle goods as society ‘dictates’ (5) E-commerce making spending money easier than ever (6) Increasing expenses and cost of living w.o increase in wages (7) Increasing healthcare costs All of these are absolutely valid reasons as to why we may have such a low savings rate. Unfortunately, there are only so many things we can control directly within our lives. The one thing that we can control is our mindset. ***************DO NOT Save After Spending************** Money seems to simply disappear from our wallets and checking accounts every day. As the world has become more digital, it is easier than ever to whip out your credit card and buy anything you need. Better yet, most companies have your credit card registered on their website, automatically renewing your subscription and saving you time by having features like ‘1-Click ordering’. By the time our credit card bills roll around, we have accumulated a huge balance that seems to magically appear out of thin air. I have news for you, it’s not magic – it’s just bad math. Spending has become more automated, simpler, and faster than ever before in history. The need to immediately satisfy a want is almost second nature. Like the animals we are, we see a stimulus and react accordingly. For example, when I see a game on sale for a limited time (damn you Steam!), I will buy it immediately before the sale expires as I believe I am saving money. The problem is that managing your money is something that was never taught in schools. This lack of financial literacy combined with the deceitfulness of credit card companies – (1) pending items not showing up in the balance, (2) hidden variable interest rates, (3) lack of clarity what is principal/interest payments, (4) minimum payments – are at the heart of America’s low personal savings rate. No wonder nearly half of all Americans immediately spend their paycheck on paying off their credit card upon receiving it. With this approach, you will never be able to accumulate any sort of wealth. *******************DO Spend After Saving************************ The first thing you need to do when you receive your paycheck is transfer as much as you can afford directly into a savings account – preferably a bank like Ally Bank that yields a %1 interest rate on savings accounts. Forget putting your savings in Bank of America, Chase, or any other major bank as they yield a dismal %0.01 (1/100th of what Ally offers). The second thing you need to do is make it automatic! The third thing you need to do is respect your savings and DO NOT spend your savings! Savings are just that – savings – they aren’t called ‘spendings’ for a reason. Once you have set up an automatic transfer (on payday) from your checking account into your high yielding savings account, you will be on the road to building wealth. If you want to achieve financial independence, then automatically transfer as much as you can – as a %50 savings rate will let you retire in about 20 years. Anything is better than nothing. Before you know it, you won’t even miss the money that is automatically deducted from your checking account. Any raise/bonus I receive also goes directly into my savings account. After all, I managed to get by before my raise and I will manage to get by if I put the entire raise in my savings account. A seemingly insignificant change in your mindset and saving/spending behaviour can be the beginning of something much bigger than you have ever imagined. *****************Understanding The Behavioral Difference******************* Whatever reasons you may have as to why you are unable to save may be very valid and real. The problem is that we are where we are today and anything is better than nothing. The smallest bit can make the world of difference. Saving $20 a month may seem insignificant, but I promise you it is not. Invested properly, $20 a month can turn into a million dollars over a lifetime.  Baby steps in the right direction (with the combination of compound interest) can change your life dramatically. Starting from $0 and adding $20 a month at %9 interest will turn into $1,707,176 over 75 years! This type of wealth is the type of wealth that can give your children opportunities you only dreamed of. Leaving a legacy of prosperity instead of poverty. All it takes is a few clicks of a button and the willingness to commit.
